Navigating Global Macroeconomic Volatility and the Japan Reflation Story

In this episode of Thoughts on the Market, Seth Carpenter, Morgan Stanley’s Global Chief Economist, convenes with a panel of experts to discuss the findings of their mid-year outlook. The discussion centers on the global energy shock, the resilience of the Asian economy, and the structural case for a re-rating of the Japanese market.

Global Energy Shock and Asian Resilience

Chetan Ahya, Chief Asia Economist, highlights that Asia has managed the recent energy shock better than many anticipated. The global oil balance saw a dramatic shift, with U.S. exports increasing by 3.8 million barrels per day while China reduced its imports by 3.5 million, creating a massive 7-million-barrel swing.

Crucially, China’s decision to cut gas imports by 45% helped avert the severe shortages many feared. Within the region, governments have shielded consumers from the full impact of energy price hikes, passing on only about 25% to 30% of the cost. While this creates a "burden on the fiscal front," it has successfully prevented a major spike in inflation across Asian economies.

Japan’s Economic Outlook: Short-term Headwinds vs. Long-term Fundamentals

Takeshi Yamaguchi, Chief Japan Economist, acknowledges a short-term slowdown in real and nominal GDP due to "terms of trade shock." The April data showed producer prices jumping by 49% year-over-year, driven by high oil prices and supply-side disruptions in construction materials and industrial solvents.

Despite these headwinds, Yamaguchi maintains a bullish long-term outlook. He points to "structural labor shortages" as a catalyst for wage growth, particularly among young workers, and notes that tight labor markets are encouraging companies to step up "labor saving investment." Consequently, while nominal GDP growth may be slightly negative this year, the forecast for next year remains robust at above 4%.

Equity Strategy: The Capex Super Cycle

Jonathan Garner, Chief Asia and EM equity strategist, advocates for a portfolio centered on the "Capex super cycle." He argues that Japan is uniquely positioned compared to other emerging markets (EM) because it is "richly endowed in beneficiaries of the capex super cycle."

Garner emphasizes that 75% of Morgan Stanley’s Japan stock coverage maps into four core research themes: a multipolar world, AI tech diffusion, the future of energy, and societal shifts. He contrasts this with other markets: "The U.S. has legacy sort of software service business models," while other EM markets lack earnings growth once Korea and Taiwan are excluded. Consequently, Garner asserts that "Japan should be at the core of any Asia portfolio at the moment."

Sectoral Dispersion and Future Risks

The panel notes a significant "dispersion in revisions" within the equity market. Consumer-related sectors are seeing consistent downgrades, whereas upgrades are concentrated in tech hardware, semiconductors, and capital goods. Garner admits that this trend raises questions about the "resilience of the consumer" in the face of persistent energy-related cost pressures.

Ultimately, the summit participants conclude that while the energy shock presents short-term challenges, Japan’s fundamental economic structure—characterized by domestic investment initiatives and a pivot toward capital-intensive industries—remains the key driver for long-term growth.
